What is a 1031 Exchange?
A 1031 exchange, named after Section 1031 of the U.S. Internal Revenue Code, allows real estate investors to defer paying capital gains taxes when they sell an investment property, as long as the proceeds are reinvested in a similar or "like-kind" property. This process helps investors grow their portfolios by allowing them to reinvest all proceeds from the sale, rather than paying taxes upfront. The exchange must follow specific IRS rules and timelines to qualify, making it a valuable but intricate tax-deferral strategy.
Understanding 1031 Exchanges
The 1031 exchange process begins when you sell an investment property and notify a qualified intermediary (QI), such as Elite Title, of your intent to perform a 1031 exchange. The QI holds the sale proceeds to ensure compliance with IRS rules, as you cannot take possession of the funds directly. You then have 45 days to identify potential "like-kind" replacement properties, which must be of equal or greater value to defer capital gains taxes.
After identifying replacement properties, you have 180 days from the sale of the original property to close on the new purchase. During this time, the QI transfers the held funds to complete the purchase. The title company plays a crucial role by coordinating with all parties, handling escrow, and ensuring the exchange follows both federal and Missouri-specific requirements. Once the replacement property is acquired, the 1031 exchange is completed, allowing you to defer capital gains taxes.
